Q: I HAVE BEEN READING AND WATCHING MANY ADVERTISEMENTS LATELY FOR HOME EQUITY LOANS. IT SEEMS LIKE A LOT OF BANKS ARE PUSHING THESE LOANS NOW. I WOULD LIKE TO KNOW MORE ABOUT HOW THESE LOANS WORK. MY WIFE AND I HAVE BEEN THINKING ABOUT REFINANCING OUR HOME, ESPECIALLY WITH INTEREST RATES BEING FAVORABLY LOW, BUT NOW WE ARE WONDERING WHETHER A HOME EQUITY LOAN IS THE RIGHT ANSWER FOR US. CAN YOU HELP? A: You are not the only person thinking about refinancing and home equity loans these days. We talk to people every day who are shopping for the best refinancing rate or for a home equity loan.The following information should prove useful in helping you make an informed decision; however, you should speak to a mortgage specialist and your accountant before making any final decisions. Refinancing can be an attractive financial option for individuals looking to save on long term interest payments by locking in reduced fixed interest rates. A reduction of one-half to one full point on your fixed interest rate means an interest savings of thousands of dollars over the life of your mortgage loan. In order to determine whether refinancing is right for you, or whether a different financial vehicle is more appropriate, you should determine what your financial goals are. First, what are you trying to do? This is a very generic question, but it is the one you must answer in order to decide whether financing or a home equity loan is right for you. Possible answers to the question include: (1) obtain a lower interest rate to reduce long term interest payments; (2) lower your monthly mortgage payments; (3) both (1) and (2); or (4) obtain cash to finance other purchases or expenses. Traditional Refinancing gives you the opportunity to lock in at a lower fixed interest rate, thereby lowering your monthly mortgage payments and saving you interest payments over the life of your loan (goals 1 and 2 from above). For example, assume that you currently have a $150,000 thirty (30) year mortgage with an interest rate of 7%. Your monthly mortgage payments are now approximately $998 and you will pay approximately $209,000 in interest over the life of your loan. Now assume further that you were able to refinance your mortgage at 6.0% for 30 years. The one percent point reduction in your fixed rate would lower your monthly payments to $899 (almost $100 less per month) and you now owe about $26,000 less in interest payments over the life of your loan. This seems like a good thing. However, you should also evaluate how long you have been paying your current mortgage, in order to determine whether refinancing could actually ADD to your overall interest payments over the life of the loan (for example, if you have already

paid over $25,000 in interest, our scenario above might increase your overall interest payments). Cash out refinancing allows you to refinance your mortgage for more than you currently owe, then pocket the difference. For example, assume you still owe $150,000 on your $225,000 home and you want a lower interest rate. You also want $30,000 cash, maybe to pay off your credit cards or to may home improvements. You can refinance the mortgage for $180,000, thereby allowing you to get a better interest rate on the $150,000 you owe on the house, and a $30,000 check to spend as you wish. Home Equity Loans - The practice of borrowing against the value of one’s home has increased greatly in popularity over the past several years. The two key reasons for this growth are low interest rates and tax deductibility. When tax changes in 1986 eliminated deductions for most consumer purchases, home equity loans became a way for people to buy goods and still get a tax deduction. Assume you bought your home for $150,000 and made a 20% down payment of $30,000. You then took a first mortgage to pay the remaining $120,000. On the day you closed on your home, you automatically had 20% equity. Your equity grows as you pay off the principal on your mortgage and as your home grows in value. Now assume you have paid $30,000 toward the principal and your property - - valued at $150,000 when you bought it - - is now worth $220,000. Your beginning equity ($30,000), plus the principal you have paid ($30,000) and the increase in your property value ($70,000) gives you $130,000 in equity. It is this equity against which you borrow on the loan, with your home as collateral. Because most people’s home is their biggest asset, lenders generally regard home equity loans as secure, and are therefore able to offer attractive rates. I suggest contacting your local bank to ask about their home equity loans rates and packages. Cash-out refinancing differs from a home equity loan in a couple of ways. First, a home equity loan is a separate loan on top of your first mortgage; a cash-out refinancing is usually, but not always, lower than the interest rate on a home equity loan. Another difference is that you have to pay closing costs when you refinance your existing mortgage; many home equity lenders waive closing costs if certain loan conditions are met. Closing costs can amount to hundreds or thousands of dollars. Finally, it does not make sense for you to refinance a higher amount at a higher interest rate. Therefore, if your current mortgage is at a lower interest rate than you could get now by refinancing, it’s probably better to get a home equity loan. The right choice depends on how much you would save each month and what you want to spend the extra money on. Good luck.

Shop Around for a Mortgage Rate. To secure the best financing deal for your new home, make sure to shop around for a home loan. Comparing costs may save you a significant amount of money in the long run. If you need assistance, a mortgage lender can help provide guidance on the various loan options available. There are several types of mortgages available, including FHA, conventional, adjustable rate, and fixed rate. You’ll need to learn more about each mortgage to figure out which option works best for you.

Know Your Down Payment Options. The longstanding first-time home buyer myth is that you need a 20-percent down payment to purchase a home. There are several loan programs and options available to allow buyers to move forward with purchasing a home with a smaller down payment. Determining how much you should put down is a personal decision based on your financial status. Get pre-qualified or pre-approved for a mortgage. While the terms seem interchangeable, they vary in terms of purchasing a home. If you get pre-qualified for a home, you’ll learn how much money you will be able to borrow based on your financial profile, which includes a credit check. When you pre-qualify, you learn more about your financial readiness and will get an introduction to the mortgage options available to you. To get pre-approved for a mortgage, you provide more details about your financial status to a lender as well as a credit check. After the lender verifies your information, you will receive a letter of the amount and type of mortgage available to you.
